6 Ways Unbilled Work Distorts a Service Business's Revenue

Your team finished the work in March. The invoice went out in April. Your P&L thinks you had a bad March.
That is unbilled work accounting in one sentence, and it is the most common reason a service business owner cannot explain their own margin. Nothing is broken. Every entry is correct. The books are just answering a question about billing while you are asking a question about delivery.
Here are six ways the gap shows up, and what it actually takes to close it.
1. Revenue Moves Months, Payroll Does Not
This is the mechanic underneath everything else.
Your people are paid in the period they did the work. That cost lands in March no matter what. The revenue those same hours produced lands whenever the invoice does, which might be April, might be May if the client review cycle is slow.
So March carries a full month of cost against a partial month of revenue, and April carries a normal month of cost against a month and a half of revenue. Neither month is real. Both are on your P&L.
The limitation on caring about this: if your billing lag is genuinely short and consistent, the distortion is small and stable, and chasing it is not worth the effort. This matters when the lag is long, variable, or growing.
2. A Billing Backlog Makes a Good Month Look Terrible
The worst version is not a slow month. It is a busy one.
When the team is heads-down delivering, invoicing is the thing that slips. So the months with the most work done are frequently the months with the least work billed, and the P&L reports the opposite of what happened.
Then the backlog clears. One month picks up two months of invoices and looks extraordinary. Owners celebrate it, plan against it, and cannot understand why it does not repeat.
3. Client Profitability Gets Read Off the Wrong Period
Ask most agency owners which client is most profitable and they will tell you confidently.
They are usually describing the client who is invoiced most promptly. Margin by client is computed from revenue recorded in a period against cost incurred in that period, and when those two things come from different months for different clients, the comparison is not between clients at all.
This one is expensive, because it drives decisions. Firms fire the wrong accounts and double down on the wrong ones off numbers that are measuring their own billing habits.
4. Growth Hides It Until It Does Not
A growing firm with a steady billing lag carries a steadily growing unbilled balance, and the distortion stays roughly proportional. Everything looks consistent, so nobody investigates.
The moment volume flattens or drops, the backlog stops growing and the pattern inverts. Revenue appears to fall faster than work actually fell, because you are no longer being rescued by last month's invoices.
That is a bad time to discover a measurement problem. It arrives at the same moment as a real slowdown, and the two are impossible to separate without going back and restating.
5. Unbilled Work Accounting Leaves an Asset Off the Balance Sheet
In accrual terms, work delivered but not yet invoiced is something the business has: value earned and not yet claimed. It belongs on the balance sheet.
Most small service firms do not carry it. The concept exists in construction as work in progress and it is standard there, but a twelve-person agency generally has no such account and no monthly process to build one.
Worth being clear: a cash-basis firm is not doing anything wrong by not carrying an unbilled balance. Cash basis is a legitimate way to keep books and many small firms should stay there. The distortion is still real, it is just a measurement limitation you accept knowingly rather than an error.
6. Nobody Owns It, Because Nobody Owns Both Halves
The delivery date lives with the project lead. The invoice date lives with whoever runs billing. In a small firm those are different people with different calendars and no shared number between them.
This is where an outside finance function earns its fee, because the fix is a monthly discipline rather than a one-time cleanup. System Six is a Seattle firm founded in 2009 with 41 employees, serving clients nationwide, and it works with small businesses generating between $1 million and $10 million in revenue. Its stated focus includes modernizing a finance function, which is roughly what closing this gap requires: a delivery-date field somebody actually fills in, and a monthly unbilled schedule read alongside the P&L.
The limitation: System Six lists a $1 million revenue minimum, so smaller firms are outside its scope entirely. Ask for references at your size, ask who does the monthly work rather than who sells the engagement, and ask specifically how they handle unbilled balances for service clients.
What the Unbilled Work Accounting Fix Actually Looks Like
Not a percentage-of-completion overhaul. Those exist for a reason and almost no twelve-person agency needs one.
The working version is three habits. Record a delivery date on work, not just an invoice date. Produce a monthly schedule of delivered-and-unbilled work by client. Read the P&L and that schedule together, so a weak month with a large unbilled balance is understood as a billing lag rather than a demand problem.
That gets you most of the signal for a fraction of the effort. The full accrual treatment is a decision to make with your accountant when a lender, an investor, or a buyer starts reading your statements, because that is the moment the measurement stops being for you.
Frequently Asked Questions
What is the difference between unbilled work and accounts receivable?
Accounts receivable is work you have invoiced and not been paid for. Unbilled work is work you have delivered and not yet invoiced. Receivables sit on almost every balance sheet; unbilled balances usually do not, which is why the gap is invisible. Both are money you have earned and not collected, at different stages.
Does this matter if I keep my books on a cash basis?
The distortion still exists, but it is not an error. Cash basis measures when money moves, and it is a legitimate and common choice for small service firms. What changes is your interpretation: you should read a cash-basis monthly P&L as a billing and collection report rather than as a measure of the work your team performed that month.
How long a billing lag is a problem?
There is no threshold that applies to everyone. The useful test is variability rather than length. A consistent three-week lag distorts every month roughly equally and is readable once you know it exists. A lag that swings between one week and two months makes month-to-month comparison close to meaningless, and that is the case worth fixing.
Will fixing this change my taxes?
For a cash-basis filer, tracking unbilled work for management purposes does not by itself change taxable income. Changing your actual method of accounting is a different action with real tax consequences and specific procedures, and it is not something to do because a report would look nicer. Talk to your accountant before changing anything on the tax side.
