7 Household Employer Rules That Catch High Earners at Tax Time

The people who get this wrong are not careless. They are busy, they are paying well above market, and they assumed that paying someone generously and on time was the whole obligation.
Household employer rules are the part nobody briefs you on. You hire a nanny, a caregiver for a parent, a housekeeper, or an estate manager, and without signing anything that says so, you become an employer. Not a client. Not a customer. An employer, with payroll obligations that attach to your personal tax return.
The exposure rarely shows up as an audit. It shows up when the relationship ends.
1. A Nanny Is Almost Never an Independent Contractor
This is the rule that generates every other problem on this list.
The test is control. You set the hours, you say where the work happens, you provide the house, the car seat, the supplies, and you direct how the day goes. That is an employment relationship under the common-law factors the IRS applies, and the fact that you both agreed otherwise does not move it.
Issuing a 1099-NEC does not convert an employee into a contractor. It documents that you paid someone and characterized the payment incorrectly, which is worse than no paperwork at all, because now there is a filing with your name on it saying the thing that is not true.
The limitation on this rule is real: a housecleaner who brings her own supplies, sets her own schedule, works for eight other families, and sends you an invoice may well be running her own business. That case exists. It is just much rarer than the people who want it to apply believe.
2. Schedule H Rides on Your Personal 1040
Household employment taxes are not a separate business return. They are reported on Schedule H and attached to your Form 1040.
That has a consequence people miss. A household payroll error is not a contained problem in a side entity. It is an error on your personal income tax return, which means it sits inside the same statute of limitations, the same amendment process, and the same conversation if anything else on that return ever gets looked at.
It also means the money moves through your estimated payments or your withholding, not through a separate payroll account. If you have a household employee and you have not adjusted either, you are quietly building an April balance.
The upside is administrative simplicity: one annual schedule, no separate business filing. The tradeoff is that there is nowhere for a mistake to hide.
3. The Dollar Thresholds Move Every Year, and There Are Two of Them
There is a cash wage threshold that turns on Social Security and Medicare withholding for a household employee, and a separate quarterly wage threshold that turns on federal unemployment tax. They are different numbers, they test different things, and the first one is indexed for inflation annually.
Do not memorize a figure you read somewhere in 2023. Look up the current year amount before you decide you are under it.
The trap is partial-year hiring. A nanny who starts in August at a normal full-time rate can cross the annual cash wage threshold in a few months, so "we only had her for part of the year" is not the defense it sounds like. The unemployment test looks at wages in a calendar quarter, which a partial year can also clear easily.
4. State Registration Usually Comes First, and It Is Separate
The federal side gets the attention because it has a form number. The state side is usually what actually has to happen first.
Most states require a household employer to register for state unemployment insurance, remit contributions on a state schedule, and in many cases carry workers' compensation coverage for a household employee. Some states require it at a lower wage threshold than the federal one. A handful require disability or paid family leave contributions on top.
None of that is on Schedule H. It runs on the state's calendar with the state's forms, and missing it is how a federal-compliant household still ends up with a state notice.
The benefit of doing it properly is that workers' compensation coverage protects the household too. Someone falls on your stairs, and the difference between a covered claim and a homeowner's policy argument is whether you registered.
5. Paying Cash Does Not Remove the Obligation, Only the Record
Cash is not a loophole. It is the absence of documentation, which helps exactly one party in any later dispute, and it is not you.
The moment the relationship ends is when this surfaces. A former nanny files for unemployment. A caregiver applies for a mortgage and needs verified income. Someone gets hurt and files a claim. Any of those produces a state inquiry that starts from the employee's account of what they were paid, because yours does not exist.
Paying properly also gives the employee something real: Social Security credits, unemployment eligibility, and a documented income history. That matters to the person, and it is worth saying out loud rather than treating this as pure compliance overhead.
The cost is honest. Employer payroll taxes, possible workers' compensation premiums, and the administrative load add meaningfully to the total cost of employing someone. Budget for it before you agree to a rate rather than after.
6. Overtime, Room and Board, and Mileage Are Where the Math Goes Wrong
Most household employees are covered by federal minimum wage and overtime rules under the Fair Labor Standards Act, and many states layer their own requirements on top. Live-in arrangements and certain companionship services have specific treatment that varies, which is precisely why the assumption that a flat weekly salary covers everything so often fails.
A nanny who works fifty hours on a flat weekly rate is an overtime question, not a salary question, in most households.
Reimbursing mileage for driving kids around is generally fine when it is documented against actual business miles at a reasonable rate. Paying a flat monthly car allowance with no records is usually additional wages. Room and board in a live-in arrangement has its own treatment and is not automatically tax-free.
The pattern in all three: money you meant as a perk turns into wages when nobody documented it.
7. Getting Household Employer Rules Right Costs Less Than Fixing Them Later
Setting this up correctly is a small project. An EIN, a state registration, a payroll service that handles household employers, quarterly state filings, and a W-2 in January. Many households run it through a payroll service for a modest annual fee plus the actual taxes. Get a current quote rather than budgeting from a figure in an article.
Unwinding it after the fact is a different exercise: amended returns, back taxes with interest, state penalties, and a conversation with a former employee that neither of you wants to have.
That said, if you are already several years in, do not let the size of the cleanup become a reason to keep going. The exposure compounds, and the disclosure options generally get narrower once someone else raises the issue first.

Can I just give my nanny a 1099 and let her handle her own taxes?
Generally no. If you control the schedule, the location, and how the work is done, the relationship is employment regardless of what the paperwork says. Filing a 1099-NEC in that situation creates a record of the misclassification rather than curing it, and it shifts the employee's share of payroll taxes onto someone who did not agree to carry it.
What if I only pay a housekeeper a few hundred dollars a month?
Check the current year cash wage threshold before concluding you are clear, because it is indexed annually and the quarterly unemployment test is a separate number. Also check your state, since several set lower thresholds than the federal rules. Small amounts genuinely can fall below the line, but confirm the figure rather than estimating.
Does a household employee count for the dependent care credit or an FSA?
Wages paid to a household employee for care of a qualifying dependent can generally support the child and dependent care credit or a dependent care FSA, but the claim usually requires the caregiver's taxpayer identification number and proper reporting. That is the practical reason many households discover this issue: the credit they want requires the paperwork they skipped.

Talk to a professional before you do anything else, including before you start paying correctly going forward, because how you transition matters. There are usually options for catching up, and the order in which you file and disclose affects the outcome. Understand your exposure first rather than discovering it in the middle of a state inquiry.
